If your city wanted a grant to build a women's clinic, being able to verify how many women there are would play an important role in the request.
It's the same thing with a lot of other statistics.
I'm not saying the money always goes to worthy projects, but I can see where it would help target certain services better.
Do you think the government just wants to know because they are sitting there pondering the fact you are a white male and hey, he could have guns let's go arrest him? The don't need to do that, they could just say you are growing marijuana in your home and boom - you go to jail and lose everything.

It's been "wrong" for quite a while. Every census since 1850 has asked about race, although until 1890, the term used was "color."
Here's the 1890 census form. Look at question #4. Also consider questions #16 and #22 if you want to feel violated.
